Factor Investing Defined

Factor investing uses quantifiable characteristics, or factors, of firm performance to identify stocks with the potential for above-market returns. While beta and value are perhaps the two best known factors, there are dozens of factors which have been found to affect returns.

Developing a strategy focused on selected factors can increase diversification and produce above-market returns while helping to manage portfolio risk.

We use both single factor and multi factor strategies to build portfolios. Some of the more common factors we use are:

Small cap stocks have generally out-performed mid and large cap stocks over the long term. Size can be easily determined by the market capitalization of a stock.

A value stock is a stock that is trading at a low price relative to its peers based on certain fundamentals. Value can be determined in several ways, including PE ratio, price-to-sales ratio and book-to-price ratio.

Stocks that have been performing well tend to continue performing well. The momentum strategy usually looks for stocks that have performed well for the prior 3 months to 1 year relative to their peers.

Quality stocks are stocks with strong balance sheets, good cash flows, high profitability and low debt. Some investors will also consider more difficult to measure criteria such as corporate governance and business model.

This is a measure of an asset’s risk relative to a benchmark. We use 12 month trailing daily returns and benchmarks that take into account geography and market focus. Stocks with low beta tend to have higher risk adjusted returns that stocks with high beta.
